Incomplete markets over an infinite horizon: Long-lived securities and speculative bub
نویسنده
چکیده
This paper studies sequence economies over an infinite horizon with general security structures. Assumptions are given under which a pseudo-equilibrium exists for all economies and an equilibrium exists for a dense set of (appropriately parameterized) economies. Under these assumptions the indebtedness of the agents in equilibrium can be limited either by an explicit bound on their debts or by a transversality condition limiting the asymptotic growth of their debts. The qualitative properties of equilibrium prices of infinite-lived securities are studied: the prices of infinite-lived securities in zero net supply are shown to permit speculative bubbles and the existence of bubbles can affect the equilibrium allocation. The prices of securities in positive supply (equity contracts) cannot have speculative bubbles: the extent of speculation in this class of model is thus severely limited. JEL classijkation: D52

In this paper I investigate whether firms’ physical investments should react to the speculative overpricing of their securities. I introduce investment subject to quadratic adjustment costs (along the lines of Abel and Eberly [1994]) in an infinite horizon continuous time model with short sale constraints and heterogeneous beliefs (along the lines of Scheinkman and Xiong [2003]). Under standard...
متن کاملTwo Equivalence Theorems for Government Finance
This paper studies the effects of a path change in government debt composition and aggregate transfers on allocations and prices. It is shown that the effects are zero under some agent-specific transfer scheme even when markets are incomplete. If markets are complete, then the effects are zero under any transfer scheme that leaves each agent’s lifetime resource unchanged if and only if agents a...
متن کاملCollateral Shortages, Asset Price and Investment Volatility with Heterogeneous Beliefs∗
The recent economic crisis highlights the role of financial markets in allowing economic agents, including prominent banks, to speculate on the future returns of different financial assets, such as mortgage-backed securities. This paper introduces a dynamic general equilibrium model with aggregate shocks, potentially incomplete markets and heterogeneous agents to investigate this role of financ...

In this paper I investigate whether firms’ physical investments react to the speculative over-pricing of their securities. I introduce investment considerations in an infinite horizon continuous time model with short sale constraints and heterogeneous beliefs along the lines of Scheinkman and Xiong (2003). I obtain closed form solutions for all quantities involved. I show that market based q an...
متن کاملIncomplete Markets
In reality, markets are incomplete, meaning that some payoffs cannot be replicated by trading in marketed securities. The classic no-arbitrage theory of valuation in a complete market, based on the unique price of a self-financing replicating portfolio, is not adequate for nonreplicable payoffs in incomplete markets. We focus on pricing over-the-counter derivative securities, surveying many pro...
